In NC we can keep the Security Deposit for financial damages, even if the tenant never took possession. You've got to document the damages properly and give an accounting just as you would any tenant. --173.22.xx.xx

Unless you classified the security deposit to become liquidated damages if they did not move in probably zero. I collect first months rent, the security deposit and sign the rental agreement at the same time. --75.22.xx.xxx

In future, give a recipe that says for non-refundable reservation fee / holding fee.

They did not sign lease so the security deposit to cover damages to the property is not needed. So you return it.

Next time collect a holding fee if you dont have a lease signed at same time.

Then when the lease is signed it turns into security deposit.

This is the way it works.

But in one area we do have an older Judge that allows LL to keep the security deposit. Even with just a receipt calling it a security deposit. And nothing else in writing. But this is rare, and have to know your courts.

They did not sign lease, so they have no obligation to rent the unit. Thus SD must be returned. SD can be used ONLY for unpaid rent, damage to premises caused by tenant, and cleaning of the unit to the level at commencement of the tenancy.
